Character.AI Files for Bankruptcy Amid Legal Struggles and Asset Sale

Five years after emerging as a high-growth darling of the generative AI boom, Character.AI has filed for Chapter 11 bankruptcy. The platform, once valued as a unicorn, now faces the reality of mounting legal pressures and the high costs of maintaining a massive, engagement-heavy user base in a volatile market.

The company reported assets and liabilities ranging between $50 million and $100 million in court filings. CEO Colin Adams confirmed that the firm will continue operating during a court-supervised sale process expected to conclude by early December. As part of this transition, Character.AI has reached a $20 million deal to sell specific assets to Disney, which includes a non-exclusive perpetual license for its technology and the integration of former staff members.

Founded in 2021 by former Google researchers Noam Shazeer and Daniel De Freitas, the startup initially thrived on the popularity of its custom chatbot models. Despite reaching 20 million monthly active users by late 2024, the business model struggled under the weight of intense regulatory scrutiny and lawsuits, most notably following the tragic death of a 14-year-old user. These legal headwinds, coupled with the immense compute costs required to sustain high user engagement, ultimately hindered the company’s path to profitability. If a viable buyer does not emerge from the current bidding process, the platform faces a complete wind-down.
